How does a Delta-Neutral portfolio eliminate direct directional risk while maximizing volatility extraction?

By Easy Money Scanner · Educational reference · Not investment advice

    The short answer

A delta-neutral portfolio combines long and short option or stock positions so the net delta is approximately zero, removing directional exposure while retaining sensitivity to volatility and time decay.

    How it works

Traders rebalance delta-neutral positions periodically as the underlying moves, since gamma causes delta to drift away from zero, requiring adjustments to maintain the neutral stance over time.

    An example

A trader long a straddle with net delta near zero profits from a large volatility expansion in either direction while remaining largely indifferent to which way the stock initially moves.

    Risk & limitations

Maintaining delta neutrality requires active monitoring and rebalancing, incurring transaction costs, and it does not eliminate risk from large gaps or sudden volatility changes.
