What is the Disposition Effect and why do traders naturally cut winners short while holding losers?

    The short answer

The disposition effect describes the tendency to sell winning positions too early to lock in gains while holding losing positions too long hoping for a rebound.

    How it works

This behavior is often linked to loss aversion, where the psychological pain of realizing a loss exceeds the pleasure of an equivalent gain, distorting rational exit decisions.

    An example

An investor might sell a stock up 5% quickly but hold a stock down 20% for months waiting to break even rather than cutting the loss.

    Risk & limitations

Predefined stop-loss and profit-target rules set before entering a trade can help counter this bias, though no system eliminates emotional decision-making entirely.

Examples are hypothetical, not trade recommendations. US contract and regulatory references do not automatically apply in Canada. Rules, margin requirements and broker policies can change; confirm them with the relevant authority and your broker.
